How to Analyse a SaaS Business Churn Rate Before Buying

Churn is the most important SaaS metric. Here is how to analyse it during due diligence.

Churn rate is the single most predictive metric of future cash flows in any recurring-revenue business; investors therefore demand a full teardown of monthly and annual churn before signing any LOI.

Segment Churn by Cohort and Plan

Start with the raw data export from Stripe or Chargebee covering the last 24–36 months. Split churn into gross revenue churn (GRR) and net revenue retention (NRR) for each monthly cohort. Top-quartile B2B SaaS targets show GRR above 90 % and NRR above 110 %; anything below 85 % GRR usually triggers an earn-out clause in the APA.

Calculate True Churn vs. Reported Churn

Remove one-time credits, downgrades that later upgrade, and “paused” subscriptions that are simply delayed billing. Recalculate churn on a rolling 12-month basis using the formula (customers lost in month / customers at start of month). If your recalculated figure differs from the seller’s dashboard by more than 3 percentage points, treat the difference as a valuation haircut of 0.5–1.0× ARR.

Watch for Seasonal and Contractual Distortions

  • Annual contracts that renew in Q4 can mask 15–20 % monthly churn that only appears in January.
  • Usage-based pricing often shows “soft” churn when usage drops but the subscription is not cancelled; model the probability of permanent cancellation within 90 days.

Benchmark Against 2025–2026 Market Multiples

Current exit multiples on Acquire.com and Empire Flippers price stable SaaS at 3.2–4.1× ARR when GRR exceeds 92 %. Every additional point of churn above 10 % reduces the multiple by roughly 0.25×. Microacquire listings follow the same pattern but compress multiples further to 2.0–2.8× for businesses under $500k ARR.

Stress-Test Retention in the Financial Model

Build three scenarios inside the buyer’s model: base (current churn), +3 % churn, and +5 % churn. Discount the resulting cash flows at 25 % to simulate post-acquisition integration risk. If the +5 % scenario drops IRR below 18 %, negotiate an escrow holdback of 15–20 % of purchase price for 18 months.

Validate Churn Data During the QA Call

Ask the founder to walk through the last 50 cancelled accounts on a shared screen. Confirm reason codes, time-to-cancel, and whether any lost logos reappear under new billing emails. Discrepancies here are the fastest way to kill a deal on hades.ae or FE International.

What is an acceptable churn rate for a $2 M ARR SaaS in 2026?

Buyers currently accept 6–8 % annual logo churn and 8–10 % gross revenue churn; anything above these thresholds requires compensating factors such as 120 %+ NRR or negative net churn.

How many months of historical churn data should I request?

Request a minimum of 24 rolling months plus the full customer ledger so you can recalculate churn yourself rather than relying on seller dashboards.

Can high churn be offset by rapid new-customer acquisition?

Only if payback period stays under nine months and LTV:CAC remains above 3:1; otherwise the business is effectively renting revenue and multiples compress sharply.
